1. Why Study Economics? |
Economics is a social science that examines how individuals, firms, and governments make choices when resources are limited. It trains you to think analytically, weigh costs and benefits, and evaluate trade‑offs. Whether you plan to pursue a career in finance, public policy, international development, or even journalism, the ability to interpret data and understand incentives will set you apart. At its heart, economics provides a framework for explaining pressing global issues, from inflation and unemployment to climate change and inequality.
The CAIE Economics course encourages you to go beyond memorisation. You will learn to build logical chains of reasoning, support arguments with diagrams, and critically assess different policy options. This style of thinking is highly valued at university and in professional life. Approaching the subject with genuine curiosity will make your learning both enjoyable and rewarding.
2. The Basic Economic Problem |
The fundamental problem in economics arises because our wants are unlimited, yet the resources available to satisfy them are finite. This condition of scarcity forces every society to answer three key questions: What goods and services should be produced? How should they be produced? And for whom should they be produced? These questions lie at the core of every economic system, whether it is a free market, a planned economy, or a mixed economy.
Understanding the basic economic problem helps you see why trade‑offs are unavoidable. Every time a government spends more on healthcare, it has fewer resources for education. Every decision involves an opportunity cost, a concept that will become central to your studies. Recognising scarcity also explains why prices exist and why efficiency matters.
3. Scarcity, Choice and Opportunity Cost |
Scarcity compels choice. When you choose one option, you simultaneously forgo the next best alternative. The value of that foregone alternative is called opportunity cost. For a student, the opportunity cost of attending a summer economics course might be the wages from a part‑time job or the enjoyment of a holiday. For a government, building a new motorway might come at the expense of funding hospitals.
It is important to distinguish between free goods and economic goods. Free goods, such as air or sunlight, are abundant and have no opportunity cost when consumed. Economic goods, by contrast, are scarce and command a price. The entire discipline of economics is built on the study of economic goods and the choices surrounding them.
4. Production Possibility Curves (PPCs) |
A production possibility curve (PPC) illustrates the maximum combinations of two goods an economy can produce when all resources are fully and efficiently employed. Points on the curve represent productive efficiency, while points inside the curve indicate underemployment or inefficiency. The downward slope of the PPC highlights the trade‑off between the two outputs.
PPCs are usually drawn concave to the origin, reflecting the law of increasing opportunity cost. As an economy shifts resources from producing one good to another, it typically has to give up increasing amounts of the first good. An outward shift of the entire PPC signifies economic growth, resulting from factors such as technological advances or an increase in the quantity or quality of resources.
5. Demand and Supply Analysis |
Demand refers to the quantity of a good that consumers are willing and able to buy at various prices over a given period. The law of demand states that, ceteris paribus, as the price of a good rises, the quantity demanded falls. The demand curve therefore slopes downwards. Factors that can shift the entire demand curve include changes in income, the prices of substitutes and complements, tastes and preferences, and population size.
Supply indicates the quantity of a good that producers are willing to offer for sale at different prices. The law of supply suggests that higher prices encourage a greater quantity supplied, giving the supply curve an upward slope. Supply curve shifts can be caused by changes in production costs, technological innovations, indirect taxes, subsidies, and the number of firms in the market.
6. Elasticities | 弹性
Elasticity measures the responsiveness of one variable to changes in another. Price elasticity of demand (PED) is calculated as:
PED = % change in quantity demanded ÷ % change in price
PED = 需求量变动百分比 ÷ 价格变动百分比
If the absolute value of PED is greater than 1, demand is price elastic; if less than 1, it is price inelastic. Determinants of PED include the availability of substitutes, the proportion of income spent on the good, and whether the good is a necessity or a luxury. Cross elasticity of demand (XED) and income elasticity of demand (YED) extend the analysis to related goods and changes in consumer income respectively.
Price elasticity of supply (PES) examines how responsive quantity supplied is to price changes. It depends primarily on the time period under consideration and the flexibility of the production process. In the short run, supply tends to be more inelastic because firms face capacity constraints.
7. Market Equilibrium and Price Mechanism |
Market equilibrium occurs where the quantity demanded equals the quantity supplied. At this point, there is no tendency for the price to change. If the market price is above equilibrium, a surplus emerges, forcing sellers to lower their price. If the price is below equilibrium, a shortage develops, and buyers bid the price up. The price mechanism uses these signals to allocate resources efficiently.
The price mechanism performs three essential functions. The signalling function tells producers what to supply more or less of. The incentive function encourages firms to enter profitable markets and discourages them from staying in loss‑making ones. The rationing function ensures that scarce goods are allocated to those who are willing and able to pay the market price.
8. Government Intervention |
Governments often intervene in markets to correct perceived inefficiencies or to achieve social objectives. Maximum price controls (price ceilings) are set below the equilibrium to make essentials more affordable, but they can create persistent shortages. Minimum price controls (price floors) are set above the equilibrium, often to protect producers, but they may lead to unwanted surpluses.
Indirect taxes, such as specific and ad valorem taxes, shift the supply curve to the left, raising the equilibrium price and reducing quantity. Subsidies work in the opposite direction, shifting supply to the right and lowering the price for consumers. A thorough analysis of these interventions requires you to illustrate their effects on consumer and producer surplus, as well as on welfare.
9. Market Failure |
Market failure occurs when the free market fails to allocate resources in a way that maximises social welfare. One major source is externalities, which arise when the actions of producers or consumers impose costs or benefits on third parties not reflected in market prices. Negative externalities in production, such as factory pollution, lead to overproduction relative to the socially optimal level. Positive externalities, like education benefits to society, result in under‑provision.
Other causes of market failure include public goods (which are non‑excludable and non‑rival in consumption), information asymmetry (where one party knows more than another), and monopoly power that restricts output and raises prices. Each type of market failure calls for a specific policy response, such as legislation, taxation, or direct provision.
10. Introduction to Macroeconomics: Key Indicators |
While microeconomics focuses on individual markets, macroeconomics looks at the economy as a whole. Governments typically pursue four main macroeconomic objectives: stable economic growth, low unemployment, low and stable inflation, and a satisfactory balance of payments position. To monitor performance, economists rely on key indicators.
Gross Domestic Product (GDP) measures the total value of output produced within a country over a period. The rate of unemployment captures the share of the labour force that is actively seeking work but unable to find it. Inflation is usually measured by the Consumer Price Index (CPI), which tracks the average change in prices of a basket of goods and services. Understanding how these indicators interact will be a central theme in your Year 12 course.
11. Effective Study Strategies for CAIE Economics | CAIE
Success in CAIE Economics requires more than reading the textbook. You must build a precise vocabulary and be able to define terms accurately. Regularly review the command words used in exam questions, such as 'explain', 'analyse', 'discuss', and 'evaluate'. Each demands a different depth of response. Create your own glossary of key concepts, and test yourself using flashcards or online quizzes.
Diagram practice is essential. You need to reproduce demand and supply graphs, PPCs, and externality diagrams from memory, label them correctly, and explain the adjustments that occur. For each diagram, write a short paragraph that describes the initial equilibrium, the change, and the new outcome. Applying theory to current events not only deepens your understanding but also provides valuable examples for essays.
12. Key Skills to Develop Over Summer |
You don’t need to wait until September to become an economist. Use the summer to read a quality economics publication or follow reliable news sources. Try to identify at least one economic story each week and connect it to a concept you’ve previewed here. Whether it’s a change in fuel duties or a new housing policy, practice asking: what are the incentives, who benefits, and what is the opportunity cost?
Begin a digital or paper notebook where you can draw PPCs, supply and demand diagrams, and brief definitions. Work through simple numerical examples of PED and YED to build confidence with calculations. Finally, prepare a study schedule for the first term that allocates regular time for reading, diagram drills, and past paper questions. A steady, disciplined approach from day one will make all the difference.
