1. Costs and Production |
Total cost (TC) is the sum of total fixed cost (TFC) and total variable cost (TVC).
TC = TFC + TVC
Average fixed cost (AFC) equals TFC divided by output Q, while average variable cost (AVC) equals TVC divided by Q.
AFC = TFC ÷ Q AVC = TVC ÷ Q
Average total cost (ATC) can be expressed as TC ÷ Q, or as the sum of AFC and AVC.
ATC = TC ÷ Q = AFC + AVC
Marginal cost (MC) is the addition to total cost from producing one more unit of output.
MC = ΔTC ÷ ΔQ
The law of diminishing marginal returns states that as more units of a variable factor are added to a fixed factor, the marginal product of the variable factor eventually falls, so MC eventually rises.
When MC is below ATC, ATC is falling; when MC is above ATC, ATC is rising.
The MC curve intersects both the ATC and AVC curves at their minimum points.
AFC falls continuously as Q rises, because a fixed numerator is divided by a growing denominator.
| Item | Formula | Meaning |
| ATC | TC ÷ Q | Cost per unit at any output level |
| MC | ΔTC ÷ ΔQ | Cost of the last unit produced |
| Minimum ATC | MC = ATC | Productive efficiency point |
2. Revenue, Profit and Market Efficiency |
Total revenue (TR) equals price multiplied by quantity sold. Average revenue (AR) equals TR divided by Q and is identical to the demand curve faced by the firm; marginal revenue (MR) is the change in TR from selling one extra unit.
TR = P × Q AR = TR ÷ Q = P MR = ΔTR ÷ ΔQ
Profit is total revenue minus total cost, and the profit-maximising rule is to produce where marginal revenue equals marginal cost.
Profit = TR − TC Profit max: MR = MC
At the profit-maximising output, MC must be rising and must cut MR from below; if MR exceeds MC, expanding output adds profit, and if MC exceeds MR, cutting output adds profit.
un equilibrium P = MC = minimum ATC, delivering both allocative and productive efficiency.
e efficiency requires P = MC, so price reflects the marginal social cost of the last unit.
Productive efficiency requires production at the minimum point of the ATC curve.
X-inefficiency exists when a firm produces above its ATC curve because of weak competitive pressure.
Consumer surplus is the area below the demand curve and above price; producer surplus is the area above the supply curve and below price. Deadweight loss appears when output deviates from the allocatively efficient level.
3. Market Structure and Concentration Measures |
The n-firm concentration ratio adds the market shares of the largest n firms and expresses them as a percentage of total market sales.
CRₙ = (Σ market shares of largest n firms) × 100%
The Herfindahl-Hirschman Index squares each firm's percentage market share and sums the results, so it gives extra weight to very large firms.
HHI = Σ (market shareᵢ)²
A market with five equal firms each holding 20% gives HHI = 20² + 20² + 20² + 20² + 20² = 2000, whereas a market with one firm at 90% and ten firms at 1% gives HHI = 8100 + 10 = 8110, indicating far greater concentration.
The Lerner Index measures monopoly power as the extent to which price exceeds marginal cost, and it can be rewritten in terms of price elasticity of demand.
Lerner Index = (P − MC) ÷ P = 1 ÷ |PED|
off the demand curve, so price exceeds marginal cost and the markup depends on the elasticity of demand.
Elastic demand (|PED| large) means a small markup and price close to marginal cost.
Inelastic demand (|PED| small) means a large markup and greater monopoly power.
Contestability depends on sunk costs and barriers to entry and exit, not on the number of firms alone.
4. Elasticity Formulae |
Price elasticity of demand measures the responsiveness of quantity demanded to a change in price.
PED = %ΔQd ÷ %ΔP
Income elasticity of demand measures the responsiveness of demand to a change in income, and cross elasticity of demand measures the responsiveness of demand for good A to a change in the price of good B.
YED = %ΔQd ÷ %ΔY XED = %ΔQd(A) ÷ %ΔP(B)
Price elasticity of supply measures the responsiveness of quantity supplied to a change in price.
PES = %ΔQs ÷ %ΔP
Percentage change is calculated as the difference divided by the original value, multiplied by 100.
%Δ = (New value − Old value) ÷ Old value × 100%
|PED| > 1: elastic, so a price cut raises total revenue.
|PED| < 1: inelastic, so a price rise raises total revenue.
|PED| = 1: unit elastic, total revenue is maximised and MR = 0.
YED > 1 normal luxury; 0 < YED < 1 normal necessity; YED < 0 inferior good.
XED > 0 substitutes; XED < 0 complements; XED = 0 unrelated goods.
The burden of an indirect tax falls mainly on consumers when demand is inelastic relative to supply, and mainly on producers when demand is elastic relative to supply.
5. National Income Accounting and Macroeconomic Indicators |
Gross domestic product by the expenditure method is the sum of consumption, investment, government spending and net exports.
GDP = C + I + G + (X − M)
Gross national income adjusts GDP for net factor income from abroad, and net national income subtracts depreciation from GNI.
GNI = GDP + Net factor income from abroad
Real GDP strips out the effect of price changes by using a base-year price index, and the real growth rate compares real GDP across two periods.
Real GDP = Nominal GDP × (Base year index ÷ Current year index)
Growth rate = (Real GDP₂ − Real GDP₁) ÷ Real GDP₁ × 100%
The inflation rate is the percentage change in the consumer price index, and real interest rates adjust nominal rates for inflation.
Inflation rate = (CPI₂ − CPI₁) ÷ CPI₁ × 100%
Real interest rate ≈ Nominal interest rate − Inflation rate
Unemployment rate = unemployed ÷ labour force × 100%.
Labour force participation rate = labour force ÷ working-age population × 100%.
opulation, a rough proxy for living standards that ignores distribution and externalities.
6. The Multiplier, the Accelerator and the Phillips Curve |
The multiplier shows how an initial change in an injection leads to a larger final change in national income. Its size depends on the marginal propensities to save, tax and import.
k = 1 ÷ (1 − MPC) = 1 ÷ (MPS + MPT + MPM)
ΔY = k × ΔJ
y with no government, the multiplier is also 1 ÷ MPS. The larger the leakages, the smaller the multiplier and the weaker the final effect on output.
The accelerator theorem links the level of investment to the change in national income, so investment depends on the rate of growth rather than the level of output.
I = a × ΔY ΔI = a × Δ(ΔY)
The short-run Phillips curve shows an inverse trade-off between inflation and unemployment, and it shifts when inflationary expectations or supply-side conditions change.
Movement along the curve: a demand-side expansion lowers unemployment but raises inflation.
Shift of the curve: a rise in expected inflation shifts the short-run curve upwards, worsening the trade-off.
The long-run Phillips curve is vertical at the NAIRU, so there is no permanent inflation-unemployment trade-off.
7. Fiscal Policy and Public Finances |
The budget balance is total government revenue minus total government expenditure. A negative figure is a budget deficit; a positive figure is a surplus.
Budget balance = Tax revenue − Government spending
The structural balance strips out the effects of the economic cycle, while the cyclical balance captures the automatic movement of revenue and spending over the cycle.
Cyclical balance = Actual balance − Structural balance
Tax revenue depends on the tax base multiplied by the effective tax rate, which is why the Laffer curve suggests that beyond some point a higher rate can reduce total revenue.
Tax revenue = Tax base × Effective tax rate
The national debt to GDP ratio measures debt sustainability, and the public sector net cash requirement records the actual cash the government must borrow in a period.
Debt ratio = Total national debt ÷ Nominal GDP × 100%
Automatic stabilisers raise spending and cut tax revenue in a downturn without any deliberate policy change.
Crowding out occurs when higher government borrowing raises interest rates and reduces private investment.
The fiscal multiplier is smaller in a small open economy with high MPM and high MPT.
8. Money, Banking and Monetary Policy |
The credit multiplier shows the maximum expansion of bank deposits from an initial deposit, given the reserve ratio held by banks.
Credit multiplier = 1 ÷ Reserve ratio
The quantity theory of money links the money supply and the velocity of circulation to the price level and the volume of transactions.
MV = PT or MV = PY
If velocity and real output are broadly stable, the growth of the money supply sets the inflation
