1. The Nature of the Economic Problem |
All economic analysis begins with the fundamental economic problem: resources are finite while human wants are unlimited. This condition of scarcity forces individuals, firms and governments to make choices. Because factors of production — land, labour, capital and enterprise — are limited, every choice involves a trade-off and an associated opportunity cost.
Scarcity is distinct from poverty. A resource is scarce if more of it is wanted than is freely available. Even in high-income economies, resources such as clean air, time and specialised labour are scarce. Recognising scarcity helps you understand why societies must answer the three key questions: what to produce, how to produce and for whom to produce.
2. Opportunity Cost and the Production Possibility Curve |
Opportunity cost is the value of the next best alternative forgone when a choice is made. It is the central concept for evaluating decisions in economics. The production possibility curve (PPC) illustrates opportunity cost by showing the maximum combinations of two goods an economy can produce given its resources and technology.
On a PPC, any point on the curve represents full and efficient employment of resources. Points inside the curve indicate underutilisation or inefficiency, while points outside are unattainable with current resources. The shape of the PPC — whether straight or concave — reflects whether opportunity cost is constant or increasing. Shifts of the curve occur when the quantity or quality of resources changes, or when technology advances.
3. Demand, Supply and Price Determination |
The market mechanism operates through the interaction of demand and supply. The law of demand states that, ceteris paribus, quantity demanded falls as price rises, reflecting diminishing marginal utility and income and substitution effects. The law of supply states that, ceteris paribus, quantity supplied rises as price rises, motivated by the profit incentive and rising marginal costs.
Market equilibrium occurs where demand equals supply. Diagrammatically, it is the intersection of the demand and supply curves. Disequilibrium — excess demand or excess supply — creates pressures that push price toward equilibrium. Changes in the determinants of demand (e.g. income, tastes, prices of related goods, population) shift the demand curve. Changes in the determinants of supply (e.g. input costs, technology, indirect taxes, subsidies) shift the supply curve. Analysing these shifts and their effects on equilibrium price and quantity is a core Year 12 skill.
4. Elasticities: Responsiveness in Markets |
Elasticity measures the responsiveness of one variable to changes in another. The four elasticities you must master are: price elasticity of demand (PED), income elasticity of demand (YED), cross elasticity of demand (XED) and price elasticity of supply (PES). Each provides crucial information for businesses and governments.
PED = % change in quantity demanded ÷ % change in price
PED takes absolute values. If PED > 1, demand is elastic — a price cut raises total revenue. If PED < 1, demand is inelastic — a price rise raises total revenue. Determinants include the availability of substitutes, the degree of necessity, the proportion of income spent and the time period. YED indicates whether a good is normal (YED > 0) or inferior (YED < 0). For normal goods, a YED > 1 signals a luxury, while 0 < YED < 1 signals a necessity. XED reveals whether goods are substitutes (XED > 0) or complements (XED < 0). PES depends on production flexibility, spare capacity and time.
5. Consumer and Producer Surplus |
Consumer surplus is the difference between the price consumers are willing to pay and the market price they actually pay. Producer surplus is the difference between the market price and the minimum price producers are willing to accept. Together, they measure the welfare generated by market transactions and form the basis of allocative efficiency.
In a perfectly competitive market in equilibrium, total surplus (consumer plus producer surplus) is maximised, meaning resources are allocated efficiently. Any form of market intervention — such as a price floor, a price ceiling or an indirect tax — typically reduces total surplus and creates a deadweight welfare loss. Understanding these surpluses will later help you evaluate government policies and market failures.
6. Market Failure and Externalities |
Market failure occurs when the free market fails to allocate resources efficiently, resulting in a loss of social welfare. Key causes include externalities, public goods, information asymmetry, monopoly power and factor immobility. In the Cambridge AS syllabus, the focus is on externalities, merit and demerit goods, and public goods.
A negative externality arises when the production or consumption of a good imposes costs on third parties not reflected in the market price. The market overproduces such goods because marginal private cost is below marginal social cost. A positive externality occurs when social benefits exceed private benefits, leading to underproduction. Diagrammatically, the welfare loss (or gain) is shown by the divergence between marginal social and marginal private curves. Public goods are non-rival and non-excludable, causing free-riding and making private provision unlikely.
7. Government Intervention in Markets |
To correct market failures, governments use a range of microeconomic policies. Indirect taxes can internalise negative externalities by raising private costs. A specific tax shifts the supply curve vertically upward by the amount of the tax, reducing equilibrium quantity. Subsidies lower private costs to encourage the production or consumption of goods with positive externalities, shifting supply downward.
Other interventions include maximum and minimum prices, regulation, tradable pollution permits and state provision of public goods. Each policy has advantages and disadvantages, and evaluation is essential in examination answers. For example, a minimum price for alcohol may reduce consumption but can create a surplus and encourage illegal markets. Understanding the consequences, equity implications and efficiency of each intervention is a key Year 12 expectation.
8. Macroeconomic Objectives and Indicators |
Macroeconomics studies the economy as a whole. Cambridge AS Economics asks you to examine four main objectives: economic growth, low and stable inflation, low unemployment, and a satisfactory balance of payments position. These objectives can conflict, for instance rapid growth may worsen inflation and the trade balance.
Economic growth is measured by the percentage change in real Gross Domestic Product (GDP). Inflation is typically measured by the Consumer Price Index (CPI). Unemployment is the proportion of the labour force actively seeking work but unable to find it. The balance of payments records transactions between a country and the rest of the world; the current account is of particular interest. You will need to explain causes and consequences of changes in each of these indicators.
9. Aggregate Demand and Aggregate Supply |
X − M). The AD curve slopes downward due to the wealth, interest rate and net export effects. A shift in AD results from changes in its components — for instance, an increase in consumer confidence raises consumption and shifts AD right.
AD = C + I + G + (X − M)。
The aggregate supply (AS) side distinguishes between short-run aggregate supply (SRAS) and long-run aggregate supply (LRAS) in some approaches, but the Cambridge syllabus also uses a Keynesian AS curve. A rise in input costs shifts SRAS left. Improvements in education or technology shift LRAS or the vertical portion of the Keynesian AS to the right, indicating potential growth. Macroeconomic equilibrium is where AD equals AS, determining the general price level and national output.
10. Introduction to Economic Growth and Development |
Economic growth refers to an increase in the capacity of an economy to produce goods and services, measured by real GDP, while economic development is a broader concept encompassing improvements in living standards, health, education and freedom. Cambridge AS candidates must understand the factors that contribute to growth, such as increases in factor inputs and productivity.
Sustainable growth balances current needs with environmental protection. The difference between actual and potential growth is critical: actual growth uses spare capacity, while potential growth expands the PPC or shifts LRAS right. Development indicators such as the Human Development Index (HDI) link back to wider macroeconomic concerns and underpin many evaluation points.
11. Diagrams and Data Skills for AS Economics | AS
Cambridge AS Economics papers reward accurate, well-labelled diagrams. Essential diagrams include the PPC, demand and supply curves with shifts, tax and subsidy diagrams, externality diagrams (MSC, MPC, MSB, MPB), AD/AS, and the circular flow of income. Every diagram must have a title, clearly labelled axes, accurately drawn curves and equilibrium points.
Data-response questions require you to interpret tables, charts and percentages, and to apply economic theory to real-world contexts. The summer bridging programme includes exercises in calculating percentage changes, elasticities and index numbers. Being comfortable with simple numerical calculations and the precise use of economic terminology will reduce cognitive load during your Year 12 exams.
