1. Business Activity & Enterprise |
Businesses exist to satisfy the needs and wants of consumers. Needs are essential for survival, such as food, water and shelter, while wants are desires that improve the quality of life but are not necessary for survival.
Because resources are scarce, every choice has an opportunity cost - the value of the next best option that is given up. A business that spends 10,000 on new machinery cannot spend that same money on advertising.
The four factors of production are land (natural resources), labour (the workforce), capital (man-made tools and equipment) and enterprise (the entrepreneur who combines the other factors and takes risks).
An entrepreneur organises resources, makes business decisions, and takes financial risks in the hope of earning a profit. Entrepreneurs often bring innovation to a market and create employment in the local area.
Added value is the difference between the cost of inputs and the selling price of outputs. Businesses can increase added value by improving quality, building a strong brand, offering superior customer service or designing a unique product.
Specialisation occurs when individuals or businesses focus on a narrow range of tasks or products. It raises efficiency and output, but it also creates dependence: if demand for that single product falls, the specialist firm has no other source of income.
2. Classifying Business: Sectors & Industries |
Business activity is usually divided into three sectors. The primary sector extracts raw materials from nature, the secondary sector manufactures and processes goods, and the tertiary sector provides services to consumers and other businesses.
As an economy develops, employment tends to shift from primary to secondary and then to tertiary. This happens because rising incomes increase demand for services, while machinery replaces labour in farming and manufacturing.
Businesses can also be classified by ownership. The private sector is owned and controlled by individuals or shareholders and aims mainly at profit; the public sector is owned by the government and often aims at providing a service.
A mixed economy contains both private and public sector organisations. Governments may nationalise an industry when they believe it is essential to the public, or privatise it when they believe competition will improve efficiency.
3. Business Size, Growth & Economies of Scale |
Business size can be measured in several ways: number of employees, value of output, value of sales turnover, and value of capital employed. No single measure is perfect, so exam answers should name the measure and explain why it is used.
Internal growth, also called organic growth, happens when a firm expands its own output by opening new outlets, increasing capacity or launching new products. It is slower but less risky because the firm keeps control of its own culture and systems.
External growth happens through integration: a merger or takeover. A horizontal merger joins two firms at the same stage of production, a vertical merger joins a firm with its supplier or its customer, and a conglomerate merger joins unrelated businesses.
Growth brings economies of scale, which are the reductions in average cost that come from operating on a larger scale. Purchasing economies, technical economies and managerial economies all lower unit cost.
Growth also risks diseconomies of scale, where average cost rises because communication becomes slower, decision making becomes bureaucratic and staff motivation falls in a large organisation.
4. Objectives & Stakeholders |
Business objectives are the targets a firm sets for itself. Common objectives include survival, profit maximisation, sales growth, increasing market share, improving quality and providing a social service.
Objectives differ by organisation. A small new firm may aim simply to survive its first year, a public limited company may aim to raise dividends for shareholders, and a charity or social enterprise may put a social mission before profit.
Stakeholders are any individuals or groups affected by the activities of a business. They include owners and shareholders, employees, customers, suppliers, the local community, the government and pressure groups.
Stakeholders often have conflicting interests. Shareholders want higher dividends, employees want higher wages, and customers want lower prices. A business must balance these demands, and this trade-off is a common exam discussion point.
5. Marketing: Research, Segmentation & the Marketing Mix |
Market research is the process of collecting information about customers, competitors and market conditions. Primary research is collected first-hand through surveys, interviews, observation and test marketing; secondary research uses data that already exists, such as government statistics and company reports.
Primary research is up to date and specific to the firm's needs, but it is expensive and time consuming. Secondary research is cheaper and faster, but it may be out of date or not exactly relevant to the business question.
Market segmentation means dividing a market into groups of consumers with similar characteristics. Common bases are age, gender, income, location and lifestyle. Segmentation helps a firm target its marketing budget at the customers most likely to buy.
The marketing mix is the four Ps: product, price, place and promotion. A business must make these four decisions consistent with each other - a premium product needs premium packaging and a selective distribution channel, not the lowest price.
A unique selling point (USP) is a feature that makes a product different from its competitors. A clear USP supports both branding and pricing, because customers are less willing to switch to a cheaper alternative.
6. Product Life Cycle, Pricing & Promotion |
The product life cycle has four main stages: development, introduction, growth, maturity and decline. Sales rise slowly at introduction, grow fast during the growth stage, peak at maturity, and fall when substitutes or new tastes appear.
The extension strategies used to delay decline include updating packaging, changing price, adding new features, finding new markets and advertising to a different segment.
Pricing strategies must suit both the product and the market. Price skimming sets a high price to attract early adopters, price penetration sets a low price to build market share quickly, and competitive pricing matches rivals. Cost-plus pricing adds a mark-up to average cost, while loss leaders sell below cost to draw customers into a shop.
Promotion includes advertising, sales promotion, personal selling, public relations and sponsorship. The choice depends on the size of the budget, the target segment, the type of product and whether the firm is selling to consumers or to other businesses.
The distribution channel is the route a product takes from producer to consumer. A direct channel goes straight to the consumer with no intermediary; a two-stage channel uses a wholesaler and a retailer, which widens the market but reduces the producer's share of the final price.
7. Operations: Production Methods & Quality |
Job production makes one unique item at a time to a customer's order, such as a wedding cake or a custom suit. It gives high flexibility and high quality but unit cost is high because there is no repetition.
Batch production makes a group of identical items together, then switches to another batch. It is used for bread, furniture and paint. It balances flexibility and cost, but machine downtime between batches costs money.
Flow production, also called mass production, uses a continuous production line with standardised parts. Output per worker is high and unit cost is low, but start-up capital is very large and the line is inflexible, so it suits markets with large and stable demand.
Quality can be managed through quality control, where finished goods are inspected and defects removed, or quality assurance, where quality is built into every stage of production. Quality assurance reduces waste and improves reputation, but requires training and staff commitment.
New technology such as automation, computer aided design (CAD) and computer aided manufacture (CAM) raises output and consistency. Its drawbacks are the cost of the equipment, the need for retraining, and resistance from workers who fear redundancy.
8. Location, Inventory & Productivity |
Location decisions weigh up the market, raw materials, labour supply, transport links, government grants, competitors and the cost of premises. A service business such as a cafe focuses on footfall and visibility, while a factory focuses on cheap land and access to raw materials.
The benefits of an online presence are that the market becomes national or international, rent and overheads fall, and the business can trade around the clock. The drawbacks are delivery costs, a weaker personal relationship with customers and dependence on technology.
Inventory management aims to hold enough stock to meet demand without tying up too much cash. Just-in-time (JIT) production holds minimal stock and orders materials only as they are needed, which cuts storage cost but leaves the firm exposed to any delay in supply.
Productivity measures output per unit of input. It rises with better training, improved motivation, more efficient machinery and better working methods. Labour productivity and capital productivity are often compared as measures of efficiency.
Labour productivity = Total output ÷ Number of employees
This formula should be memorised with its units, so that you can comment on whether a change represents a real improvement in efficiency or simply a rise in output using more workers.
9. Finance: Sources of Money & Cash Flow |
Internal sources of finance come from inside the business: retained profit, the sale of assets, and owner's capital or shareholders' funds already invested. External sources come from outside and include bank loans, overdrafts, trade credit, hire purchase, leasing, share issue and crowdfunding.
Short-term finance covers day-to-day needs for up to about a year; long-term finance funds expansion, new premises or machinery and is repaid over several years. The choice depends on the amount needed, the purpose, the cost of interest and whether the business is willing to give up control.
A cash flow forecast predicts the monthly cash inflows and outflows of a business. It shows the timing of cash, not profit, and is used to identify months when the bank balance falls below zero so that the firm can arrange finance in advance.
Working capital is the money available for the day-to-day running of a business. If cash flow is poor, a firm can speed up customer payments, delay paying suppliers, reduce stock, use an overdraft or arrange a short-term loan.
Net cash flow = Cash inflows − Cash outflows
Closing balance = Opening balance + Net cash flow
Exam questions often give a table with a negative closing balance and ask how the business could respond. Always state the month, state the problem and then recommend a suitable source of finance.
10. Costs, Break-Even & Profit |
Fixed costs do not change with the level of output, such as rent and insurance. Variable costs rise directly with output, such as raw materials and piece-rate wages. Total cost is the sum of the two.
Average cost, or unit cost, is total cost divided by output. Falling average cost is the evidence of economies of scale, and it is usually drawn as a curve that slopes downwards and then flattens.
Break-even is the level of output at which total revenue equals total cost and the business makes neither profit nor loss. Above break-even output the business earns profit; below it, it makes a loss.
Break-even output = Fixed costs ÷ (Selling price − Variable cost per unit)
Contribution per unit = Selling price − Variable cost per unit
Profit = Total revenue − Total costs
Gross profit margin = (Gross profit ÷ Revenue) × 100%
Useful ways to lower the break-even point include reducing fixed costs, negotiating cheaper materials, raising the selling price, or improving efficiency so that fewer units are needed to cover costs.
Profit differs from cash. A firm can be profitable on paper yet run out of cash if customers buy on credit, if too much money is tied up in stock, or if the owner takes out large drawings. The income statement records revenue, cost of sales and expenses, while the statement of financial position records assets, liabilities and equity on a particular date.
11. People in Business: Recruitment, Training & Motivation |
Recruitment begins with a job analysis, which produces a job description and a person specification. The vacancy is then advertised internally or externally, and candidates are shortlisted and interviewed.
Internal recruitment is cheaper, quicker and motivating for existing staff, but it limits the number of applicants and brings no fresh ideas. External recruitment widens the choice but costs more and takes longer.
Induction training introduces a new employee to the workplace, its rules and its culture. On-the-job training takes place while working, while off-the-job training happens away from the workplace. Training improves productivity and quality but costs money and time away from production.
Motivation is the willingness of employees to work hard. Financial motivators include wages, salaries, piece rates, commission, bonuses, profit sharing and fringe benefits; non-financial motivators include job rotation, job enrichment, team working, praise and promotion prospects.
Motivation theories are frequently examined. Taylor argued that workers are mainly motivated by money, Maslow arranged human needs in a hierarchy from physical needs up to self-actualisation, and Herzberg separated hygiene factors, which only prevent dissatisfaction, from motivators, which actually create satisfaction.
Staff may leave voluntarily, be dismissed for misconduct or be made redundant because the job no longer exists. Redundancy must follow a fair process and usually involves consultation and a redundancy payment.
12. External Influences & Exam Technique |
Legal influences include employment law on contracts, minimum wage, health and safety and equal opportunities, as well as consumer law on product safety and trade descriptions. Compliance raises costs but protects reputation and avoids fines.
Economic influences include interest rates, inflation, exchange rates, unemployment and the business cycle. A stronger currency makes exports dearer abroad and imports cheaper at home, while higher interest rates raise the cost of borrowing and reduce consumer spending.
Technological change affects how goods are produced, marketed and sold, while environmental and ethical influences push firms towards recycling, less packaging, fair trade and ethical sourcing. These pressures may raise short-term costs but can become a marketing advantage.
To revise efficiently, build a one-page summary of key definitions and formulas for each of the four functional areas, then practise past paper questions under timed conditions. In longer answers, define the term, apply it to the case study, give a benefit and a drawback, and finish with a supported judgement that begins with a phrase such as "Therefore, the most important factor is...".
